Alternative credit data, also known as expanded FCRA-regulated data, is data that can help you evaluate creditworthiness but isn't included in traditional credit reports.1 To comply with the Fair Credit Reporting Act (FCRA), alternative credit data must be displayable, disputable and correctable. Lenders are increasingly turning to new types and sources of data as the use of alternative credit data becomes the norm in underwriting. Today, lenders commonly use one or more of the following: Alternative financial services data: Alternative financial services (AFS) credit data can include information on consumers' use of small-dollar installment loans, single-payment loans, point-of-sale financing, auto title loans and rent-to-own agreements. Consumer permission data: With a consumer's permission, you can get transactional and account-level data from financial accounts to better assess income, assets and cash flow. The access can also give insight into payment history on non-traditional accounts, such as utilities, cell phone and streaming services. Rental payment history: Property managers, electronic rent payment services and rent collection companies can share information on consumers' rent payment history and lease terms. Full-file public records: Local- and state-level public records can tell you about a consumer's professional and occupational licenses, education, property deeds and address history. Buy Now Pay Later (BNPL) data: BNPL tradeline and account data can show you payment and return histories, along with upcoming scheduled payments. It may become even more important as consumers increasingly use this new type of point-of-sale financing. By gathering more information, you can get a deeper understanding of consumers' creditworthiness and expand your lending universe. From market segmentation to fraud prevention and collections, you can also use alternative credit data throughout the customer lifecycle. READ: 2023 State of Alternative Credit Data Report Challenges in underwriting today While unemployment rates are down, high inflation, rising interest rates and uncertainty about the economy are impacting consumer sentiment and the lending environment.2 Additionally, lenders may need to shift their underwriting approaches as pandemic-related assistance programs and loan accommodations end. Lenders may want to tighten their credit criteria. But, at the same time, consumers are becoming accustomed to streamlined application processes and responses. A slow manual review could lead to losing customers. Alternative credit data can help you more accurately assess consumers' creditworthiness, which may make it easier to identify high-risk applicants and find the hidden gems within medium-risk segments. Layering traditional and alternative credit data with the latest approaches to model building, such as using artificial intelligence, can also help you implement precise and predictive underwriting strategies. Benefits of using alternative data for credit underwriting Using alternative data for credit underwriting — along with custom credit attributes and automation — is the modern approach to a risk-based credit approval strategy. The result can offer: A greater view of consumer creditworthiness: Personal cash flow data and a consumer's history of making (or missing) payments that don't appear on traditional credit reports can give you a better understanding of their financial position. Improve speed and accuracy of credit decisions: The expanded view helps you create a more efficient underwriting process. Automated underwriting tools can incorporate alternative credit data and attributes with meaningful results. One lender, Atlas Credit, worked with Experian to create a custom model that incorporated alternative credit data and nearly doubled its approvals while reducing risk by 15 to 20 percent.3 Increase financial inclusion: There are 28 million American adults who don't have a mainstream credit file and 21 million who aren't scoreable by conventional scoring models.4 With alternative credit data, you may be able to more accurately assess the creditworthiness of adults who would otherwise be deemed thin file or unscorable. Broadening your pool of applications while appropriately managing risk is a measurable success. Model explainability has become a hot topic as lenders look for ways to use artificial intelligence (AI) to improve their decision-making. Within credit decisioning, machine learning (ML) models can often outperform traditional models at predicting credit risk. ML models can also be helpful throughout the customer lifecycle, from marketing and fraud detection to collections optimization. However, without explainability, using ML models may result in unethical and illegal business practices. What is model explainability? Broadly defined, model explainability is the ability to understand and explain a model's outputs at either a high level (global explainability) or for a specific output (local explainability).1 Local vs global explanation: Global explanations attempt to explain the main factors that determine a model's outputs, such as what causes a credit score to rise or fall. Local explanations attempt to explain specific outputs, such as what leads to a consumer's credit score being 688. But it's not an either-or decision — you may need to explain both. Model explainability can also have varying definitions depending on who asks you to explain a model and how detailed of a definition they require. For example, a model developer may require a different explanation than a regulator. Model explainability vs interpretability Some people use model explainability and interpretability interchangeably. But when the two terms are distinguished, model interpretability may refer to how easily a person can understand and explain a model's decisions.2 We might call a model interpretable if a person can clearly understand: The features or inputs that the model uses to make a decision. The relative importance of the features in determining the outputs. What conditions can lead to specific outputs. Both explainability and interpretability are important, especially for credit risk models used in credit underwriting. However, we will use model explainability as an overarching term that encompasses an explanation of a model's outputs and interpretability of its internal workings below. ML models highlight the need for explainability in finance Lenders have used credit risk models for decades. Many of these models have a clear set of rules and limited inputs, and they might be described as self-explanatory. These include traditional linear and logistic regression models, scorecards and small decision trees.3 AI analytics solutions, such as ML-powered credit models, have been shown to better predict credit risk. And most financial institutions are increasing their budgets for advanced analytics solutions and see their implementation as a top priority.4 However, ML models can be more complex than traditional models and they introduce the potential of a “black box." In short, even if someone knows what goes into and comes out of the model, it's difficult to explain what's happening without an in-depth analysis. Lenders now have to navigate a necessary trade-off. ML-powered models may be more predictive, but regulatory requirements and fair lending goals require lenders to use explainable models. Model explainability is necessary for several reasons: To comply with regulatory requirements: Decisions made using ML models need to comply with lending and credit-related, including the Fair Credit Reporting Act (FCRA) and Equal Credit Opportunity Act (ECOA). Lenders may also need to ensure their ML-driven models comply with newer AI-focused regulations, such as the AI Bill of Rights in the U.S. and the E.U. AI Act. To improve long-term credit risk management: Model developers and risk managers may want to understand why decisions are being made to audit, manage and recalibrate models. To avoid bias: Model explainability is important for ensuring that lenders aren't discriminating against groups of consumers. To build trust: Lenders also want to be able to explain to consumers why a decision was made, which is only possible if they understand how the model comes to its conclusions. There's a real potential for growth if you can create and deploy explainable ML models. In addition to offering a more predictive output, ML models can incorporate alternative credit data* (also known as expanded FCRA-regulated data) and score more consumers than traditional risk models. Navigating the trade-off and worries about explainability can keep financial institutions from deploying ML models. As of early 2023, only 14 percent of banks and 19 percent of credit unions have deployed ML models. Over a third (35 percent) list explainability of machine learning models as one of the main barriers to adopting ML.5 Although a cautious approach is understandable and advisable, there are various ways to tackle the explainability problem. One major differentiator is whether you build explainability into the model or try to explain it post hoc—after it's trained. Using post hoc explainability Complex ML models are, by their nature, not self-explanatory. However, several post hoc explainability techniques are model agnostic (they don't depend on the model being analyzed) and they don't require model developers to add specific constraints during training. Shapley Additive Explanations (SHAP) is one used approach. It can help you understand the average marginal contribution features to an output. For instance, how much each feature (input) affected the resulting credit score. The analysis can be time-consuming and expensive, but it works with black box models even if you only know the inputs and outputs. You can also use the Shapley values for local explanations, and then extrapolate the results for a global explanation. Other post hoc approaches also might help shine a light into a black box model, including partial dependence plots and local interpretable model-agnostic explanations (LIME). READ MORE: Getting AI-driven decisioning right in financial services Build explainability into model development Post hoc explainability techniques have limitations and might not be sufficient to address some regulators' explainability and transparency concerns.6 Alternatively, you can try to build explainability into your models. Although you might give up some predictive power, the approach can be a safer option. For instance, you can identify features that could potentially lead to biased outcomes and limit their influence on the model. You can also compare the explainability of various ML-based models to see which may be more or less inherently explainable. Today's lenders use expanded data sources and advanced analytics to predict credit risk more accurately and optimize their lending and operations. The result may be a win-win for lenders and customers. What is credit risk? Credit risk is the possibility that a borrower will not repay a debt as agreed. Credit risk management encompasses the policies, tools and systems that lenders use to understand this risk. These can be important throughout the customer lifecycle, from marketing and sending preapproved offers to underwriting and portfolio management. Poor risk management can lead to unnecessary losses and missed opportunities, especially because risk departments need to manage risk with their organization's budgetary, technical and regulatory constraints in mind. How is it assessed? Credit risk is often assessed with credit risk analytics — statistical modeling that predicts the risk involved with credit lending. Lenders may create and use credit risk models to help drive decisions. Additionally (or alternatively), they rely on generic or custom credit risk scores: Generic scores: Analytics companies create predictive models that rank order consumers based on the likelihood that a person will fall 90 or more days past due on any credit obligation in the next 24 months. Lenders can purchase these risk scores to help them evaluate risk. Custom scores: Custom credit risk modeling solutions help organizations tailor risk scores for particular products, markets, and customers. Custom scores can incorporate generic risk scores, traditional credit data, alternative credit data* (or expanded FCRA-regulated data), and a lender's proprietary data to increase their effectiveness. About 41 percent of consumer lending organizations use a model-first approach, and 55 percent use a score-first approach to credit decisioning.1 However, these aren't entirely exclusive groupings. For example, a credit score may be an input in a lender's credit risk model — almost every lender (99 percent) that uses credit risk models for decisioning also uses credit scores.2 Similarly, lenders that primarily rely on credit scores may also have business policies that affect their decisions. What are the current challenges? Risk departments and teams are facing several overarching challenges today: Staying flexible: Volatile market conditions and changing consumer preferences can lead to unexpected shifts in risk. Organizations need to actively monitor customer accounts and larger economic trends to understand when, if, and how they should adjust their risk policies. Digesting an overwhelming amount of data: More data can be beneficial, but only if it offers real insights and the organization has the resources to understand and use it efficiently. Artificial intelligence (AI) and machine learning (ML) are often important for turning raw data into actionable insights. Retaining IT talent: Many organizations are trying to figure out how to use vast amounts of data and AI/ML effectively. However, 82 percent of lenders have trouble hiring and retaining data scientists and analysts.3 Separating fraud and credit losses: Understanding a portfolio's credit losses can be important for improving credit risk models and performance. But some organizations struggle to properly distinguish between the two, particularly when synthetic identity fraud is involved. Best practices for credit risk management Leading financial institutions have moved on from legacy systems and outdated risk models or scores. And they're looking at the current challenges as an opportunity to pull away from the competition. Here's how they're doing it: Using additional data to gain a holistic picture: Lenders have an opportunity to access more data sources, including credit data from alternative financial services and consumer-permissioned data. When combined with traditional credit data, credit scores, and internal data, the outcome can be a more complete picture of a consumer's credit risk. Implementing AI/ML-driven models: Lenders can leverage AI/ML to analyze large amounts of data to improve organizational efficiency and credit risk assessments. 16 percent of consumer lending organizations expect to solely use ML algorithms for credit decisioning, while two-thirds expect to use both traditional and ML models going forward.4 Increasing model velocity: On average, it takes about 15 months to go from model development to deployment. But some organizations can do it in less than six.5 Increasing model velocity can help organizations quickly respond to changing consumer and economic conditions. Even if rapid model creation and deployment isn't an option, monitoring model health and recalibrating for drift is important. If you’re a manager at a business that lends to consumers or otherwise extends credit, you certainly are aware that 10-15% of your current customers and prospective future customers are among the approximately 27 million consumers who are now – or will soon be -- fitting another bill into their monthly budgets. Early in the COVID-19 pandemic, the government issued a pause on federal student loan payments and interest. Now that the payment pause has expired, millions of Americans face a new bill averaging more than $200. Will they pay you first? If this is your concern, you aren’t alone: Experian recently held a webinar that discussed how the end of the student loan pause might affect businesses. When we surveyed the webinar attendees, nearly 3 out of 4 responses included Risk Management as a main concerns now. Another top concern is about credit scores. Lenders and investors use credit scores – bureau scores such FICO® or VantageScore® credit score or custom credit scores proprietary to their institution – to predict credit default risk. The risk managers at those companies want to know to what extent they can continue to rely on those scores as Federal student loan payments come due and consumers experience payment shock. I’ve analyzed a large and statistically meaningful sample (10% of the US consumer population in Experian’s Ascend Sandbox) to shed some light on that question. As background information, the average consumer with student loans had lower scores before the pandemic than the average of the general population. One of my Experian colleagues has explored some of the reasons at https://www.experian.com/blogs/ask-experian/research/average-student-loan-payments). Here are some of the things we can learn from comparing the credit data of the two groups of people. I looked at a period from 2019 and from 2023 to see how things have changed: Average credit scores increased during the pandemic, continuing a long-term trend during which more Americans have been willing and able to meet all their obligations. During the COVID Public Health Emergency, consumers with student loans brought up their scores by an average of 25 points; that was 7 points more than consumers without student loans. Another way to look at it: in 2019, consumers with student loans had credit scores 23 points lower than consumers without. By 2023, that difference had shrunk to 16 points. Experian research shows that there will be little immediate impact on credit scores when the new bills come due. Time will tell whether these increased credit scores accurately reflect a reduction in the risk that consumers will default on other bills such as auto loans or bankcards soon, even as some people fit student loan bills into their budgets. It is well-known that many people saved money during the public health emergency. Since then, the personal savings rate has fallen from a pandemic high of 32% to levels between 3% and 5% this year – lower than at any point since the 2009 recession. In an October 2023 Experian survey, only 36% of borrowers said they either set aside funds or they planned using other financial strategies specifically for the resumption of their student loan payments. Furthermore, there are changes in the way your customers have used their credit cards over the last four years: Consumers’ credit card balances have increased over the last four years. Consumers with student loans have balances that are on average $282 (4%) more now than in 2019. That is a significantly smaller increase than for consumers without student loans, whose total credit card debt increased by an average of $1,932 (26%). Although their balances increased, the ratio of consumers’ total revolving debt balances to their credit limits (utilization) changed by less than 1% for both consumers with student loans and consumers without. In 2019, the utilization ratio was 9.8 percentage points lower for consumers with student loans than consumers without. Four years later, the difference is nearly the same (9.6 points). We can conclude that many student loan borrowers have been very responsible with credit during the Public Health Emergency. They may have been more mindful of their credit situation, and some may have planned for the day when their student loan payments will be due. As the student loan pause come to an end, there are a few things that lenders and other businesses should be doing to be ready: Even if you are not a student loan lender, it is important to stay on top of the rapidly evolving student loan environment. It affects many of your customers, and your business with them needs to adapt. Anticipate that fraudsters and abusers of credit will be creative now: periods of change create opportunities for them and you should be one step ahead. Build optimized strategies in marketing, account opening, and servicing. Consider using machine learning to make more accurate predictions. Those strategies should reflect trends in payments, balances, and utilization; older credit scores look at a single point in time. Continually refresh data about your customers—including their credit scores and important attributes related to payments, balances, and utilization patterns. Look for alternative data that will give you a leg up on the competition. While the focus in the lending space has often been on improving the AI models that analyze data, the data that feeds into the models is just as important. Enter: data-centric AI. What is a data-centric AI? Dr. Andrew Ng, a leader in the AI field, advocates for data-centric AI and is often credited with coining the term. According to Dr. Ng, data-centric AI is, ‘the discipline of systematically engineering the data used to build an AI system.’1 To break down the definition, think of AI systems as a combination of code and data. The code is the model or algorithm that analyzes data to produce a result. The data is the information you use to train the model or later feed into the model to request a result. Traditional approaches to AI focus on the code — the models. Multiple organizations download and use the same data sets to create and improve models. But today, continued focus on model development may offer a limited return in certain industries and use cases. A data-centric AI approach focuses on developing tools and practices that improve the data. You may still need to pay attention to model development but no longer treat the data as constant. Instead, you try to improve a model's performance by increasing data quality. This can be achieved in different ways, such as using more consistent labeling, removing noisy data and collecting additional data.2 Data-centric AI isn't just about improving data quality when you build a model — it's also part of the ongoing iterative process. Conventional credit scoring models have been trained on consumer credit bureau data for decades. Using data to understand risk and make lending decisions has long been a forte of leading financial institutions. Now, with artificial intelligence (AI) taking the world by storm, lenders are finding innovative ways to improve their analytical capabilities. How AI analytics differs from traditional analytics Data analytics is analyzing data to find patterns, relationships and other insights. There are four main types of data analytics: descriptive, diagnostic, predictive and prescriptive. In short, understanding the past and why something happened, predicting future outcomes and offering suggestions based on likely outcomes. Traditionally, data analysts and scientists build models and help create decisioning strategies to align with business needs. Advances in AI are additionally offering new ways to use and interact with data. Organizations are already experimenting with using natural language processing and generative AI models. These can help even the most non-technical employees and customers to interact with vast amounts of data using intuitive and conversational interfaces. Benefits of AI analytics The primary benefits of AI-driven analytics solutions are speed, scale and the ability to identify more complex relationships in data. Using AI analytics to improve underwriting From global retailers managing supply chains to doctors making life-changing diagnoses, many industries are turning to AI analytics to make better data-driven decisions. Within financial services, there are significant opportunities throughout customer lifecycles. For example, some lenders use machine learning (ML), a subset of AI, to help create credit risk models that estimate the likelihood that a borrower will miss a payment in the future. Credit risk models aren't new — lenders have used models and credit scores for decades. However, ML-driven models have been able to outperform traditional credit risk models by up to 15 percent.1 In part, this is because the machine learning models might use traditional credit data and alternative credit data* (or expanded FCRA-regulated data), including information from alternative financial services and buy now pay later loans. They can also analyze the vast amounts of data to uncover predictive attributes that logistic regression (a more traditional approach) models might miss. Credit risk management best practices have been established and followed for years, but new technology and data sources offer lenders an opportunity to refine their credit risk management strategies. What is credit risk management? Credit risk is the possibility that a borrower will not repay a debt as agreed. And credit risk management is the art and science of using risk mitigation tools to minimize losses while maximizing profits from lending activity. Lenders can create credit underwriting criteria for each of their products and use risk-based pricing to alter the terms of a loan or line of credit based on the risk associated with the product and borrower. Credit portfolio management goes beyond originations and individual decisions to consider portfolios at large. CASE STUDY: Atlas Credit worked with Experian to create a machine learning-powered model, optimize risk score cutoffs and automate their underwriting. The small-dollar lender nearly doubled its loan approval rates while reducing its losses by up to 20 percent. Why is credit risk management important? Continually managing credit risk matters because there's always a balancing act. Tightening a credit box — using more restrictive underwriting criteria — might reduce credit losses. However, it can also decrease approval rates that would exclude borrowers who would have repaid as agreed. Lenders have used the five C’s of credit to measure credit risk and make lending decisions for decades: Character: The likelihood a borrower will repay the loan as agreed, often measured by analyzing their credit report and a credit risk score. Capacity: The borrower's ability to pay, which lenders might measure by reviewing their outstanding debt, income, and debt-to-income ratio. Capital: The borrower's commitment to the purchase, such as their down payment when buying a vehicle or home. Collateral: The value of the collateral, such as a vehicle or home for an auto loan or mortgage. Conditions: The external conditions that can impact a borrower's ability to afford payments, such as broader economic trends. Credit risk management considers these within the context of a lender’s goals and its specific lending products. For example, capital and collateral aren't relevant for unsecured personal loans, which makes character and capacity the primary drivers of a decision. Credit risk management best practices at origination Advances in analytics, computing power and real-time access to additional data sources are helping lenders better measure some of the C’s. For example, credit risk scores can more precisely assess character for a lender's target market than generic risk scores. And open banking data allows lenders to more accurately understand a borrower's capacity by directly analyzing their cash flows. With these advances in mind, leading lenders: View underwriting as a dynamic process: Lenders have always had to respond to changing forces, and the pandemic highlighted the need to be nimble. Consider how you can use analytical insights to quickly adjust your strategies. Test the latest credit risk modeling techniques: Artificial intelligence (AI) and machine learning (ML) techniques can improve credit risk model performance and drive automated credit risk decisioning. Jennifer Schulz, CEO of Experian, North America kicked off Experian’s annual Vision conference Tuesday morning pointing to data, analytics, technology and collective curiosity as the drivers for change and a more impactful tomorrow to more than 700 attendees. Keynote speaker: Jennifer Bailey Jennifer Bailey, Vice President of Apple Pay and Apple Wallet, spoke about the customer experience “ethos.” She explained how Apple takes a long-term view and values the single most important performance metric as customer experience. She said creating a seamless customer experience comes down to making things simple and understandable, and asking, “Are we solving a customer problem?” and “How are we making it easier for customers to enjoy and liver their lives. Bailey, who said of all apps she uses the weather app the most, also talked about innovation, and that both intent and making mistakes are important parts of the process. Apple’s products are known for their user-friendliness, and design is part of that. She encouraged the audience to give design teams room to create without bottom line pressures and not to be afraid to take well-considered risks. Keynote Speaker: Gary Cohn Gary Cohn, Vice Chairman of IBM, talked about the current economic climate, and while it’s a natural viewpoint to look to the past for guidance, the current environment is unlike any before. Cohn discussed regulatory compliance in the banking industry and prioritizing safety and soundness. While AI is topical and in numerous headlines recently, Cohn reminded the conference goers that AI isn’t new. He said what is new and important is that you can now teach models to find the information needed rather than having to feed all the information yourself. He believes AI is not the end of employment, but rather helps boost productivity, efficiency, and job satisfaction and provides organizations more data. As for advice for the audience, Cohn shared opportunities are in the uncomfortable zones and you have to be willing to fail in order to succeed. Session highlights – Day 1 The conference hall was buzzing with conversations, discussions and thought leadership. Overall themes that were frequently part of the conversation included seamless customer experiences, agility in face of economic changes and leveraging AI/ML into strategies. Fraud automation and preventing commercial fraud More businesses are opening than ever before and lenders and service providers need a way to determine risk from businesses who are less than a year old. There is no one-size-fits-all approach to fraud. A layered solution assesses risk and applies the correct friction to resolve the risk and pass or refer the applicant. Identity Today’s consumer wants a personalized experience and is privacy conscious. Additionally, regulators are also pushing for greater privacy. Clean rooms allow you and a partner to add data to a safe space and learn more about consumers without exposing data. The right data improves acquisition rates, identity verification and allows you to anticipate customer needs. Advanced scoring Data, models and strategy are the levers institutions are using to leverage responsible analytics to meet their objectives like safely growing existing portfolios, managing the “right” level of risk, and providing a seamless digital experience. However, the total value of a decisioning system is almost always constrained by its most rudimentary component. The panel of experts discussed their uses and goals for leveraging models and customer experience was at the top of their priorities. Recession preparedness Delinquency is on the rise and lending offers made continue to drop. Changes in the economic climate require frequent monitoring of portfolio and decisions, benchmarking against peers, updating credit models and decision strategies, and stress testing portfolio and models. Trends in credit risk management While AI at the hands of everyone is topical today, it ranked lowest on the list of trends attendees believed were impacting their business. At the top of the list?
